I just want to make sure, but does this mean I can have a sprite that has 4 colors with transparent background on it? Or does it have to be 3 colors if it Has transparent background?
A transparency of 0% opacity does not count as a fifth colour. If a screenshot of your game has only four colours on the screen, it passes the test.
