I know... the way it works for them is by creating a shadow overlay so I think yours is more sophisticated - does it also recognise sprite transparency?

Yes it does take account of sprite opacity, if the sprite is like invisible then the shadow won't display. 

No, I mean if the sprite has some transparency, will the shadow reflect that?

Nope. Shadow only reflects the actual sprite. You can understand it like if you have an ice cream with background as transparent, only the ice cream will drop shadow.
